Big Banks Dip Despite Rising Home Sales (Volcker Update)

Updated from 4:23 p.m. ET with the ABA's decision to withdraw its request for a suspension of Volcker Rule regulations banning banks' investments in CDOs backed by trust preferred securities.

NEW YORK (TheStreet) -- Many large-cap bank stocks pulled back on Monday, despite some good economic news.

PNC Financial Services Group  (PNC) led the sector down, with shares sliding 0.9% to close at $77.51. Bank of America  (BAC) was down 0.8% to close at $15.54 and Morgan Stanley  (MS) was down 0.7% to close at $30.85.

The broad indices ended mixed, with one more day to cap off the best year for the S&P 500 since 1997.  The index was down very slightly on Monday and has risen 29% this year, following a 13% gain during 2012.

The KBW Bank Index (I:BKX) on Monday pulled back 0.2% to 68.97, with the 24 index components split between winners and losers.  But the banks are looking at another banner year, with the index rising 34%, after a gain of 30% during 2012.

In economic news on Monday, the National Association of Realtors said pending sales of previously owned homes in the U.S. rose 0.2% during November to a Home Sales Index reading of 102.1, from a downwardly revised reading of 101.5 for October. Pending sales during November were down 1.6% from a year earlier. Economists polled by Reuters on average estimated the November figure would rise by 1.5%.

While the pending home sales figure for November was disappointing to many economists, this was the first increase in six months. 

"Going forward, many industry insiders remain optimistic for robust activity in 2014 as the threat of rising rates has subsided with the Fed's reaffirmed commitment to keep rates low even after initiating the first step in the tapering process at the most recent December FOMC meeting. And, modest but positive improvement in the labor market gives hope that job creation will spur income growth and that in turn will spur continued demand and ability! to finance home purchases," Sterne Agee chief economist Lindsey Pigza wrote in a note to clients Monday.

Volcker

Community bankers were waiting for the federal regulators response to a lawsuit filed last week by several community banks and the American Bankers Association, seeking to overturn the Volcker Rule's ban on on CDOs backed by trust preferred securities.  The regulators were directed by the court to respond to the industry's challenge by Monday.

The problem with the regulations to implement Volcker, which were finalized by federal bank regulators on Dec. 10, is that the apparent ban on the CDOs in question will cause dozens of community banks to book large fourth-quarter losses as the securities are moved from held-to-maturity to held-for-sale.

The bank regulators apparently hadn't considered the accounting requirements of the Securities and Exchanged Commission when they pointed out in a FAQ published Dec. 19 that the banks might be able to restructure the CDOs before July 2015, which is when they would be required to sell them.  Accounting rules require the banks immediately to move the securities to held-for-sale status and mark them to market, if there is any chance they may have to be sold.

The bank regulators and the SEC on Friday said they were reconsidering the Volcker regulations' requirement for the banks to part with the CDOs in question, and would come to a decision by Jan. 15.  They did not respond to the court complaint.

The FDIC early Monday sent a helpful letter to all U.S. banks, suggesting that "any actions [by the regulators] in January 2014 that occur before the issuance of December 31, 2013, financial reports... should be considered when preparing those financial reports."

The ABA responded to the regulators' new plan to review Volcker's CDO restrictions on Monday by dropping its court request for a temporary suspension of the portion of Volcker regulations banning the CDOs backed by trust preferred securities! , accordi! ng to a Bloomberg report.  The ABA and group of community banks did not withdraw their lawsuit against the regulators, however.

J.P. Morgan adds advisers managing more than $3.9B

J.P. Morgan Securities LLC has hired eight advisers around the country who previously managed a total of more than $3.9 billion in assets, the wealth management firm said.

In the Northeast, Gerry Aroneo and Ray McLean left Deutsche Bank to join J.P. Morgan in Florham Park, N.J., while Ron Wall was hired from Morgan Stanley Wealth Management in the Philadelphia area.

Barry Snyder joined the firm's Palm Beach, Fla., office after working for four years at Credit Suisse Asset Management. Tom Ferrero and Everett Puri joined the Atlanta office from Barclays Wealth Americas and UBS Wealth Management Americas, respectively.

In the Midwest, a team led by Rick Konecny joined J.P. Morgan from UBS in Chicago, while on the West Coast, J.P. Morgan hired Melissa Whitney in San Francisco from Deutsche Bank, where she spent six years.

Best Retail Stocks To Own For 2014

With ~73% of the market reporting, we calculate August 2014 US light vehicle industry SAAR is tracking to 17.0mm, well above our and Bloomberg consensus estimate of 16.6mm. Retail demand appears strong with a retail [seasonally adjusted annual rate, or]�SAAR in the 15mm range…Ford�reported August sales of�0.4%�(above consensus of -1.2%);�GM�reported August sales of�-1.2%,�below consensus�of -0.1%.

Inventory looks to be lower vs last month as D3 all reported lower days inventory. According to TrueCar.com, ATPs for the industry increased +2.4% y/y (-0.4% m/m), driven by higher ATPs for GM (+12.9% y/y), Chrysler (+3.9% y/y) and Ford (+1.0% y/y). We note that industry incentives appear to be up approximately 9% y/y in the month. All in all, August was a strong month likely driven by solid retail demand as automaker Labor Day deals (included in August sales) brought buyers into showrooms. Similar to last year, we would not be surprised to find some sales were pulled forward from September.

Rite Aid Corporation, incorporated in 1968, is a retail drugstore chain in the United States. In the Company�� stores, it sells prescription drugs and a range of other merchandise, which it calls front end products. The Company�� customers may also order prescription refills over the Internet through www.riteaid.com, or over the phone through its telephonic automated refill systems for pick up at a Rite Aid store. It has a strategic alliance with GNC, a retailer of vitamin and mineral supplements.

    Drug store chain Rite Aid (NYSE: RAD  ) sailed to new highs this week as the company reported in its earnings release a return to annual profitability. The $2 billion company is trading up over 40% in the last year, and 60% since the beginning of 2013. The thing is, earnings did not show much to celebrate in the operating business, and its black bottom line was more the result of cost-cutting efforts and margin enhancement. That trade will hit if ATHX manages to take out some near-term overhead resistance levels at $1.90 to $1.99 with high volume.

Traders should now look for long-biased trades in ATHX as long as it's trending above its 50-day at $1.67 and then once it sustains a move or close above those breakout levels with volume that hits near or above 323,188 shares. If that breakout triggers soon, then ATHX will set up to re-test or possibly take out its next major overhead resistance levels at $2.16 to $2.25. Any high-volume move above those levels will put its 52-week high at $2.42 into range for shares of ATHX.

Neuralstem (CUR) is a biotechnology company, which is engaged in the development and commercialization of treatments for central nervous system disease based on transplanting human neural stem cells and the use of small molecule drugs. Traders should now look for long-biased trades in CUR as long as it's trending above its 50-day at $1.57 or above more key support levels at $1.55 to $1.43 and then once it sustains a move or close above those breakout levels with volume that hits near or above 474,694 shares. If that breakout hits soon, then CUR will set up to re-test or possibly take out its 52-week high at $1.96. Any high-volume move above that level will then give CUR a chance to tag $2.20 to $2.50.

BioDelivery Sciences International (BDSI) is a specialty pharmaceutical company that is utilizing licensed and owned proprietary drug delivery technologies to develop and commercialize new formulations of proven therapeutics. This stock closed up 7.7% to $5.02 in Thursday's trading session.

If we get that move soon, then BDSI will set up to re-test or possibly take out its next major overhead resistance levels at $5.43 to $5.74. National supermarket chain Kroger (NYSE:KR) appears to be running off the playbook that says strong companies should leverage that strength to put even more distance between them and their rivals. In buying Harris Teeter (Nasdaq:HTSI), Kroger is not only buying a growing, high-quality grocery chain in the Mid-Atlantic, but also positioning itself to take advantage of even more leverage in purchasing, distribution, and logistics. Provided Kroger doesn't interfere with what made Harris Teeter stand out from the crowd, this looks like a deal with good long-term return prospects.

Harris Teeter was widely known to be for sale, with multiple speculations in the financial press about which private equity groups had, or had not, placed bids for the growing mid-Atlantic chain of supermarkets. Accordingly, it's no great surprise that Kroger had to pay up to get a deal done.

Kroger will pay $49.38 per share in cash, and assume $100 million in Harris Teeter debt. Not only is that per-share price about one-third higher than where Harris Teeter was before word spread that the company was exploring a scale, but the EV/revenue and EV/EBTIDA multiples are well ahead of industry averages.

    As you can see, IBM isn�� much of a growth company. But that doesn�� mean the shares can�� be growth shares. IBM has improved margins and bought back stock. That has led to a 20% annual increase in earnings per share compared to just a 3% annual increase in total revenue.

    So can we answer the question of why Warren Buffett is interested in companies like IBM and Norfolk Southern (NSC) rather than Hewlett-Packard and Value Line?

    Well, Value Line is obviously too small an investment for Buffett. But we��e using it as a stand in for all the publishers Buffett once loved but now shuns.

    Buffett is a return on investment investor. He isn�� exactly a growth investor or a value investor ��if by growth we mean total revenue growth and if by value we mean the company�� value as of today.

    Buffett wants to compound his money at the fastest rate possible. So he looks at how much of the company�� sales, assets, etc. he is getting. Basically, he looks at a price ratio. And then he looks into the company�� return on its own sales, assets, etc. When you take those two numbers together you get something very close to a rate of return.

    The last part you need to consider is the change in assets versus the change in sales (and earnings). Does the company need to grow assets faster than earnings?

    Or ��like See�� Candy ��can it grow sales a little faster than assets?

    Let�� take a look at Norfolk Southern as a good example of the kind of railroad Buffett would own ��if he didn�� own all of Burlington Northern.

    If a company has an at risk business, it can allocate capital to other areas. Many successful companies no longer engage in the business they started in. If American Express (AXP) stayed in its original business, it wouldn't be around today. The same is true of IBM, MMM, and BRK.B. Some companies choose to pay large dividends or buy back stock while the business is failing rather than allocating capital into a different industry. Let's look at Value Line (VALU). Over the last 10 years, Value Line has paid out about 85% of the company's current market cap. It's a dying business. It had a decision to make. It could allocate capital to new areas inside the corporation, it could pay dividends, or it could buyback stock. It chose to pay dividends.
